The investor’s new problem: analysis paralysis 

For some people, the answer may be as clear as day; bitcoin being the obvious choice, as it is the dominant player in the space. After all, there are plenty of good reasons for bitcoin — it’s the first cryptocurrency, it’s backed by large institutions, it seems to have a wider adoption rate compared to other cryptos, it has a supply limit, which means in theory its price will be less likely to depreciate over time. 

However, when you dig deeper into the crypto ecosystem, you will come across more caveats and considerations. For example, you may point out that bitcoin is energy-intensive to produce, and you may find other cryptos that use alternative protocols — such as Cardano and Polkadot — to be more attractive and sustainable for future generations. 

Then you may explore the possibility of investing in smaller market cap coins, which have very promising potential use cases in decentralised financial systems, that are still cheap to accumulate, and have so much room to grow. Maybe 10x or 100x earnings is what you’re going to be looking out for. 

It’s common that after weeks of extensive research, you may be consumed with analysis paralysis. 

There is really no straightforward way to analyse cryptocurrencies 

Let’s say you are dedicated to investing for the long-term; perhaps you religiously adopt the dollar-cost averaging strategy to investing. That means when and how much to invest are no longer your concern — you simply want to bet on the long-term implications of blockchain technology. You believe that fundamental analysis is the way to go. Fair enough. 

The problem is that there is really no standard way of analysing cryptocurrencies, at least not to the extent that stocks can be analysed. For comparison, when evaluating a company’s shares, you look at how strong of a reputation that the company sits on (what Warren Buffet calls ‘economic moat’). You also look at the quantitative data — P/E ratio, debt-to-earnings ratio, profit margins, and so on. 

A cryptocurrency is a decentralised medium of exchange. Decentralised — meaning that it’s not going to care about angry stakeholders pressuring a non-existent board of directors. Medium of

exchange — meaning that it’s technically money, with the expected functionality to be used in an economic network. 

Is market capitalisation a good indicator of the asset’s potential longevity? 

It seems fair to think about the market capitalisation as a good fundamental indicator for currencies. After all, you want to invest in a cryptocurrency that most people will use, and the market capitalisation seems to reflect the number of people within the network or economy of that particular cryptocurrency. 

The more people are invested in the cryptocurrency, the harder it will be for it to lose value completely — think about the market cap of the major forex pairs, for example. 

Unfortunately, it’s not as simple as that. 

On May 2021, the market cap chart lists Bitcoin (BTC), Ether (ETH), Binance Coin (BNB), Dogecoin (DOGE), Cardano (ADA), Tether (USDT), Ripple (XRP), Polkadot (DOT), Bitcoin Cash (BCH), Litecoin (LTC), Chainlink (LINK), and so on. 

The top 10 biggest cryptocurrencies by market cap now includes the highly speculative ‘meme’ crypto, Dogecoin, placing fourth on the leaderboard. Binance Coin is in third place because it is utilised specifically for trading on the Binance crypto exchange platform. 

Cardano as a network has not even reached its fullest potential. As of May, Ripple is still in the middle of a legal battle with the US Securities Exchange Commission. Most of the networks, with the exception of Cardano, are heavily oriented towards financial applications, missing out on many industrial applications. 

We just have to accept that the crypto market is currently a mix of disruptive proven technology with a healthy dose of speculation. However, a true leader will eventually emerge, which will offer the best features that accommodate the world’s legacy financial and business infrastructures. 

Project-driven fundamental analysis 

One possible approach to analyse a coin’s fundamentals is to examine the activities of the foundation and/or development community that is involved in the crypto’s roadmap. 

Both the Bitcoin and Ethereum networks are winning in this regard. There are strong communities that are backing up the blockchain networks, and for very good reasons too.

Many decentralised financial (DeFi) projects have long established themselves on Ethereum, and quite recently, even financial institutions are using the blockchain as a secure way to distribute traditional securities such as bonds. 

Use cases for Ethereum are just beginning to diversify, with the booming of NFT marketplaces, that also coincides with the rise of online content streaming. 

The Bitcoin community is also working on a Layer 2 protocol, which can allow the Bitcoin network to have nearly the same functionality as Ethereum, with smart contract functionality. This is a great addition on top of Bitcoin’s strong reputation as a simple but secure model of P2P transfer network. 

The Cardano network has demonstrated its involvement in various industry applications, not just DeFi. For example, BeefChain and New Balance are making use of Cardano’s blockchain to make their supply chain more transparent. Blockchain-based tamper-proof academic records are also in the making as Cardano’s founders collaborated with the Ethiopian government in April 2021.

With Australia’s official cash rate at a record low, finding secure income-generating investments for your SMSF can be challenging. It’s wise to choose a diverse mix of assets that will enable you to reduce risk while keeping your portfolio income relatively high and staying ahead of inflation. 

If you’re managing an SMSF, retired or approaching retirement, then you’re probably more interested in learning how best to protect your capital, while maintaining a stable income stream.

Here are three income-producing investments to consider. 

Fixed-interest

Fixed-interest investments including government and corporate bonds have long been favoured by retirees as solid defensive assets that can provide a steady source of income while helping to preserve your capital.

Benefits

Buying bonds can be thought of as extending an interest-only loan to the bond issuer, which is usually a company or a government, for an agreed period. They pay interest at regular intervals, and generally at a higher rate than can be earned from a savings account or bank term deposit.

When a bond is first issued it can be purchased directly from the issuer. Thereafter, they are traded on a secondary market such as the Australian Securities Exchange (ASX). Many bonds like government bonds, offer high liquidity, meaning they're easy to sell if you need to free up money quickly.

Considerations

While bonds are generally considered to be safer investments than growth assets such as shares and bonds they are not without risk. Losses can occur should the issuer default, i.e. fail to make the agreed payments within the specified period.

The bonds with the lowest default risk are those issued by governments, such as Australian Government Bonds (AGBs) or US Treasuries, but they also pay the lowest rates of interest. Lower-quality bonds pay much higher rates of interest, but they are often referred to as ‘junk bonds’ because of their greater risk of missing payments.

Another source of risk for bondholders is the sensitivity of fixed-income investments to changes in interest rates and inflation. If interest rate or inflation expectations rise, for instance, the value of a bond or other fixed-income investment may decline, potentially causing capital losses for investors.

Exchange Traded Funds (ETFs)

Many SMSF investors may already be familiar with exchange traded funds. ETFs are a type of security that tracks an index, sector, commodity, or other asset and can be bought and sold in the same way as shares on an exchange such as the ASX.

ETFs typically don’t try to outperform markets, rather simply reflect daily changes in their value. Over the last few years, the number of ETFs has multiplied, with a range of options available, including ETFs designed to generate income.

For example, there are several ETFs available that track the ASX200, i.e. a basket of the shares of the 200 largest companies listed on the ASX. Other ETFs may aim to track international shares, specific industrial sectors such as mining or financials, or precious metals or commodities.

Benefits

ETFs are one tool you can use to add investment portfolio diversification for your SMSF, with exposure to asset classes across sectors, markets and geographies. Because they are traded on the ASX, ETFs offer speed, transparency and liquidity.

Index based ETFs usually aim to track the performance of a specific market or strategy in an efficient and low-cost way.

SMSFs and retirees can benefit from ETFs that are designed to provide investors with regular income streams. Some may invest in bonds and other fixed-income products, while others offer investors exposure to income from dividend-paying shares. 

Bond ETFs have made it easy for small investors to gain exposure to fixed-income investments.

Considerations

Before buying in, however, you should do your research and consider for example the credit ratings and interest-rate risk of the ETF’s underlying securities, as the risks that come with bonds apply here too.

Some income-focused ETFs target shares that have higher forecast dividends than other ASX-listed companies. They offer regular distributions to investors who hold units in the fund, which are effectively the unitholder’s ‘share’ of the dividends paid by the shares the fund holds.

As with any equity investment, however, there is a risk of capital loss should the value of the ETF’s shareholdings fall. And the income they generate is not guaranteed either: for example during 2020, many companies deferred or halted their dividend payments, reducing the distributions from dividend ETFs.

ETFs are often seen as a low-cost option, however, remember you will pay a management fee and also pay brokerage when you buy and sell, and these costs can add up. 

Managed funds

Managed funds can provide investors such as SMSFs exposure to wide range of investment opportunities, helping to diversify their portfolios across asset classes, sectors and geographies they may otherwise find difficult to access.

As is the case with ETFs, you don't own the managed fund’s underlying investments, you own 'units' in the fund which can be bought and sold according to the rules of the fund. Managed funds may or may not be listed on an exchange. 

Benefits

The aim of a managed fund is to deliver competitive income for investors.

Types of managed funds available include single-asset managed funds that target specific securities such as shares or bonds, and multi-asset funds that invest in a range of asset types.

Property trusts; are a type of managed fund, also called property syndicates, provide investors with an alternative way to invest in or hold part ownership of property without having to make a direct purchase. Many are designed to provide investors with regular income from the property or properties in the trust during the life of the trust.

Mortgage trusts; are another form of a property-based managed fund. When you invest in a mortgage trust, your money is usually pooled with the money contributed by other investors. This pool of funds is then used to provide loans to borrowers, with the loan secured by a registered first mortgage against property provided by the borrower. 

Mortgage trusts aim to provide regular income without the same level of exposure to volatility that equities can entail. Mortgage trusts are medium-term investments according to Moneysmart, which means investors’ funds aren’t available at call, but neither are they locked up for a set term, with most trusts permitting partial or full withdrawals after a specified notice period.  

Considerations

It’s important for investors to be aware that all investments carry risk, including the risk of losing part or all of their capital or diminished returns. Managed funds don’t offer the same level of capital security as some traditional deposit options, but the higher risk profile is reflected in the competitive returns offered by many managed funds.

Investing in property through your self-managed super fund can be a highly effective way to build your retirement savings. And with property prices forecast to grow this year at their fastest pace in decades, many SMSFs are currently researching how best to participate.

There are several options available including direct investments, such as buying a house or commercial property, and indirect property investments like property trusts and mortgage funds. 

As with any SMSF investment, you should carefully consider your fund’s investment strategy before deciding whether the direct or indirect approach best meets your fund’s needs.

A sound SMSF investment strategy is a good idea, it’s your legal obligation as a trustee. Within it you should consider matters such as diversification and liquidity. These are especially relevant when it comes to making direct property investments through your SMSF. 

Diversification 

Diversification means investing across a range of different assets and asset classes with different risk profiles. It is a simple and effective way of reducing risk within an investment portfolio. Too little diversification can lead to concentration risk, or ‘putting all your eggs in one basket’. 

Liquidity 

Liquidity is a measure of how easily an SMSF’s assets can be converted to cash. This is important because it affects the fund’s ability to pay benefits when its members retire, and to cover its expenses.  

When an illiquid asset such as a rental property is an SMSF’s principal asset then making large payments at short notice can be problematic. And liquidity problems can be aggravated when a fund uses leverage such as a limited recourse borrowing arrangement to purchase property and a member has no other income producing investments at the time that, combined with member contributions could service the loan repayments.

Costs of direct property add up 

There is something reassuring for investors about the tangible nature of bricks-and-mortar property, and the tax benefits of buying it through your SMSF can be significant. And adding to property’s allure is the current strength in property prices, which are already at record highs and now forecast to increase by double digits across the remainder of 2021. 

However, as the Australian Securities and Investments Commission's Moneysmart website warns, becoming a landlord can be costly and time-consuming.  

Expenses include high entry and exit costs such as stamp duty, legal fees and real estate agent's fees; and ongoing bills including insurance, accounting & management fees, interest, council rates & strata fees, maintenance & renovations, and vacancies during which the property earns no income. 

And there are some very specific restrictions that apply to owning and renting property in your SMSF.  

Investing in property without buying one 

Indirect property investment is a way to participate in Australia’s booming property market that can make it easier for SMSFs to avoid diversification and liquidity concerns and doesn’t come with the headaches of a landlord’s responsibilities. Some options include: 

• A-REITs - Listed real estate trusts provide exposure to property assets such as office towers and shopping malls. And because they are listed on the Australian Securities Exchange (ASX), you can buy or sell some or all of your holdings at any time. A-REITs can provide diversity and liquidity, but are their value is also impacted by the movement of the stock market. 
• ETFs – Exchange-traded funds that focus on property can also be traded on the ASX. They are a low-cost way to invest across several listed property securities at once, including property companies and collections of A-REITs. They can also provide diversity and liquidity, but their value may be impacted by the movement of the stock market depending on the basket of assets they invest in.
• Unlisted property trusts – Professionally managed unlisted property trusts pool investors’ money to buy investment properties. Investors can buy and sell ‘units’ in the trust, which aims to provide a regular income to investors. Unlisted property trusts can provide diversity if they hold multiple assets. Depending on the type of trust, units in the trust may need to be held for several years, so they may or may not have the liquidity your SMSF requires. 
• Mortgage trusts – Mortgage trusts (also known as mortgage funds) are another way to invest in the Australian property sector without directly purchasing a house, unit or land. Much as the big banks issue loans to home buyers, mortgage trusts provide a specialist lending service to borrowers such as property developers and generate an income for investors from the interest charged on these loans. They generally aim to provide investors with competitive regular income. Mortgage trusts can provide diversity depending on the number, location and type of loans in their portfolio, and are subject to withdrawal periods outlined in their offer documents.

Mortgage trusts aim to provide investors with a low-maintenance investment alternative that provides competitive income and, depending on the type of trust, portfolio diversity. Read on as we discuss key features of mortgage trusts and factors to understand when considering investment in a mortgage trust. 

What is a mortgage trust?

Mortgage trusts are designed to generate income for investors, derived from borrowers’ repayments, interest, fees and income from loans secured by mortgages over property as the primary security. These loans may be used for land subdivision projects or by a borrower undertaking construction of a property development. 

Distributions (net of fees) may be paid monthly, quarterly, or annually, depending on the trust, and some trusts offer two options for payment of distributions – cash payments or reinvestment of the distributions. 

Types of mortgage trusts

When investing in a mortgage trust, there are two main types of mortgage trusts to consider: pooled and contributory trusts. 

In pooled mortgage trusts, investor funds are ‘pooled’ together and used to provide loans to borrowers to finance property development projects. As a result, investors receive distributions based on the overall income of all mortgages within the trust. 

In contributory mortgage trusts, investors can decide which specific mortgage(s) within the trust to invest in and receive distributions based only on the income derived from those specific loans.

Below are typical characteristics of these two types of mortgage trusts.

Pooled mortgage trust	Contributory mortgage trust
Your investment is diversified across a range of mortgages, and other assets.	You decide which mortgage you invest in.
Income from the pool of mortgages, plus other trust income, is distributed to all investors based on the number of units they hold in the trust. (Investors in a mortgage trust are issued ‘units’ in the trust based on the amount they invest in the trust.)	The mortgage you invest in might generate a different return from other mortgages within the fund.
Investors share the risk associated with each of the mortgages in the pool.	You’re exposed to the risk of only the mortgage(s) you choose to invest in.
You can withdraw some or all of your capital subject to the trust’s liquidity (a notice period is usually required).	You can only receive your capital when the loan is repaid. This may be in tranches or in one lump sum.

 

Which type of mortgage trust is better suited for you?

Pooled and contributory mortgage trusts both their advantages. The option that is best for you will depend on your personal portfolio, financial goals and risk tolerance. Below, we list some key considerations when choosing which mortgage trust may be more suitable for you. 

Professional management

Pooled and contributory mortgage trusts are both managed by a professional fund manager, who will source, acquire and manage the investment – so you don’t have to. 

Income

For investors seeking income, both mortgage trust options are designed to pay regular distributions. The level of yield, however, will vary depending on the performance of the individual trust or specific mortgage.

Yield versus diversification

By allowing greater discretion over which mortgage you invest in, contributory mortgage trusts may achieve higher yield, but are also exposed to concentration risk. Alternatively, pooled mortgage trusts enable diversification across borrowers and property type as they have a larger number of loans in the portfolio, each with their own risk profile. For example, a pooled mortgage fund may have loans across various geographic locations, property sectors (e.g. residential, commercial, industrial), and/or loan sizes. 

Liquidity

In pooled mortgage trusts you can withdraw some or all your capital subject to the trust’s liquidity after a required notice period. In contributory mortgage trusts, you can only receive your capital when the loan is repaid. It’s important you always take your cash-at-call requirements into consideration when planning to invest in a mortgage trust.  

What to consider when looking to invest in a mortgage trust

It’s important to evaluate key features of any trust before deciding to invest to determine if it is a responsible investment. Below, we discuss four features to consider when looking to invest in a mortgage trust.   

• Type of loans 

The type of loans included in a mortgage trust may significantly affect its risk profile; based on the property sector, current market demand, stage of the property market cycle, and risks associated with the borrower. To reduce risk, some mortgage trusts diversify the loans in the trust over properties at various stages of property construction and development, or land subdivision projects. 

• Loan-to-Valuation Ratio

The Loan-to-Valuation Ratio of the mortgage(s), which is used to describe the lending risk assessment, is calculated as a percentage of the loan amount, compared to the appraised value of the property. 

Mortgages with lower LVRs are generally considered lower risk to the lender. This is because the ‘excess’ value of the property over and above the loan amount provides a buffer that can help protect the lender in the event of a loan default, which could potentially result in a forced sale of the property for a lower price than expected, as well as additional interest and other fees and costs. 

• Geographic spread

The status of the property market in Australia differs between states, sometimes even regional and different parts of our capital cities. Depending on their position on the property cycle clock, some states may find themselves in a downturn, whilst others a boom. 

Mortgage trusts with geographic diversification spreads this risk across various property markets reducing the risk of one market not performing and therefore minimising investors’ exposure to any diluted returns.

• Investment & portfolio management  

An experienced investment manager underpins the success of any investment as the decisions they make impacts the way the trust’s portfolio is managed and ultimately, the returns it provides to investors. Traits of a strong fund manager may include: 

• Experience: your investment manager should have developed an in-depth understanding of how the market and mortgage trusts work, so they’re well placed to make calculated investment decisions in your best interest.
• Discipline: the ability to adhere to their investment mandate, criteria, and representations to investors.
• Proactive risk management: the ability to identify risks and proactively manage their impact on returns.
• Customer service: proactive communication about the trust and your investment.

We don’t have to remind you how topsy-turvy 2020 was when it came to finances. Millions of Australians found themselves unemployment relief for the first time due to COVID-19 lockdowns, especially in Victoria.

Others may have found themselves saving more with retail and eateries being closed. Some of us may have paid bills and other expenses with credit cards hoping that conditions would improve before too long.On the main, we’ve been paying off debt. According to TradingEconomics, household debt dropped 1% from 120 to 119% of GDP over the March quarter.

Whatever we did during 2020 will have an impact in 2021. If our finances are a bit out of control, now is the time to get on top of it; identifying weaknesses, unlocking savings, and building on your strengths.

Auditing what you have right now

If you want to win at anything, you need to start keeping score. If you genuinely wonder where all your money goes each pay period, you need to audit your personal finances.

The easiest way to audit your finances is to begin with a budget around major product or service areas. Utilities, transport, food, grooming, luxuries, going out, and other expenses such as paying off debts.

You can use your bank or credit union’s own NetBank app to help you find out where your money goes. Many apps let you categorise purchases. This may take a little set up to begin with (some apps let you categorise based on past behaviour) but will give you a good estimate of your incoming and outgoing cash.

Making wiser decisions

While you are reviewing all your expenses, see what kind of savings you can make by lowering costs. Many of our finances bleed out because they’re dying from a “death from a thousand small cuts.”

For example, if you are now working from home, there is less of a need for a large data contract with your telco provider. Downsizing to a smaller plan – say $20 instead of $50 – will save you $360 per year.

If you are finding you use Uber or ride-sharing often, figure out if that cost per month might be better invested into buying your own car instead. If you have a Pay TV or streaming subscription you don’t use, cut it off.

“If you’re looking at your expenses and can’t remember the last time you used a subscription or a recurring expense such as a gym membership, get rid of it,” says Savvy CEO and personal finance expert Bill Tsouvalas. “some of us spend for the sake of spending, and if we want to make a real go of getting our finances in order, we need to keep it on a tight leash.”

Consolidating your debts

One of the greatest examples of “dead money” is paying high interest, especially on credit cards. If you have one or two high-interest, high-balance credit cards that you are trying to chip away at.

Bill Tsouvalas recommends consolidating the debts using a personal loan. “Interest rates are at record lows right now and even an unsecured personal loan is highly competitive. It could save you thousands of dollars in interest and makes budgeting even easier in the short- to medium-term,” he says.

A consolidation loan is a personal loan taken out for the express purpose of paying off your credit card debts in one go. You then pay off the loan balance over a usual loan term (two to five years) until it reaches zero. “If you can stay away from credit cards in the meantime, you can save a lot of money.”

Invest in yourself

Saving for a rainy day and taking out loans for education or increasing opportunity is also something to consider. That could be for building your own business or buying a car to commute to higher paying jobs.

“With interest rates as low as they are, investing in yourself is as cheap as it’s ever going to get,” Tsouvalas says. “If you’ve followed the steps above, you should have a budget to work with and have more confidence as we head into 2021.”
